    Chapter 1: Current Climate

    WHILE 2018 ENDED UP being a mixed bag for the stock market, the early predictions for 2019 are muddy at best. The hope on Wall Street is that the underlying economy of the US will remain sound and the current round of selling will fizzle out and that stocks across all industry can resume a steady climb. However, as the first quarter of the year continues to mature, there continues to be a risk that the worst annual decline in a decade could kick in, bringing something entirely more sinister along with it.

    The fact of the matter is that all of the forces that caused the S&P 500 to drop more than five percent last year are still in place and while the economy is doing well over all, it is clear to everyone that it is nowhere near as strong as it once was. As there are a variety of important scenarios (discussed below) that can all be used to gauge the seriousness of the potential decline, it is entirely possible the market will enter a tumultuous period where it is bouncing back and forth with each new turn of events.

    Last year was a reminder of how unpredictable stock markets can be. In January, with corporate tax cuts in place, the outlook for the market in the United States was great. And stocks did hit a record high in September, with Apple and Amazon becoming the first publicly traded American companies to be valued at more than $1 trillion. But 2018 was also turbulent, with markets falling sharply in February and again at the end of the year.

    Furthermore, the S&P 500 nearly hit a milestone of another sort, narrowly avoiding seeing a 20 percent drop from the previous high and ushering in a bear market. In fact, the index ended the year down nearly 15 percent from its high and a bear market could likely return if enough stocks see a decline similar to what occurred in the market at the end of 2018. If this happens then the pessimism that has been hovering around the market could return and spread to other sectors of the economy as companies stop taking risks for fear of hardship that may or may not arrive. What follows are a number of important to keep an eye on in the coming months to help you determine where the market is headed.

    Interest rates negatively affected by borrowing costs: Rising expectations about ever-increasing interest rates clearly weighed on stock prices through 2018. In fact, as the economy hummed along, the Fed increased its target rate four times last year, pushing up borrowing costs as a result. The yield seen on a 10-year treasury note, which is how debt for home mortgages is determined, climbed to its highest levels since 2011 at one point. As there is no end in sight for these rising borrowing costs, it is not a question of if the economy will suffer but when. If relief isn’t found in this arena soon it could very well cause a recession.

    The only thing that will ease off of this course of action is more data on the state of the economy as a whole as if investors can see that the economy is growing, then fears over a potential recession will fade away. If this doesn’t happen then you can expect noticeable movement in the market around every monetary policy meeting for the entire year.

    Global growth has led to a decrease in commodity prices: The biggest impact of the latest trade war is the negative impact it is having on overseas economies. The European Union, Japan and China all showed signs of slowing in the second half of 2018 and indicators like copper and oil prices are both indicating that things will get worse before it gets better. Ideally, growth will accelerate if beneficial trade agreements are signed in 2019, but it is possible the problems will continue to go deeper as well. Currently it is unclear if the method’s China is using to pull its economy out of a rut will be successful or if Italy will continue to question the EU’s spending plans.

    Technology stocks have their own challenges: The fate of the market is also dependent on the habits of investors who may or may not yet be ready to get back in bed with the technology companies who did them wrong at the end of 2018. Last year was certainly a mixed bag for technology stock with Amazon, Netflix, Apple and Facebook all pushing various stock benchmarks to new heights before each experiencing serious losses before the end of the year. Part of this was reminiscent of the dotcom boom as certain stocks were simply deemed to be too expensive when compared to the company as a whole. Essentially, investors started off optimistic only to become afraid that earnings wouldn’t meet their previous optimistic expectations.

    This is not even taking into account that many of these companies are facing problems with operations that will take time to resolve. For example, Apple is currently having problems in China where it is facing increased competition from local alternatives to the iPhone and manufacturing concerns with a key production hub.

    Success will need to be multifaceted: All told, it is clear that the economy needs to grow at a steady pace in the coming months if it hopes to deliver the types of corporate earnings that investors are looking for. However, if the economy grows too quickly then investors may end up having to worry about increased interest rates. Likewise, if the Fed can find a middle ground and the trade war winds down, and Europe and China both stabilize then a stock price recovery could be in the cards.

    Consider the cycle

    Getting to know the difference between the stock market and economic cycles and the manner they relate to the performance of the stock is one of the determining factors for timing strategies and the structure of the portfolio. For one, did you know that the bullish market usually peaks before the peak of the economy? A new bearish approach thus can start even when the economy is growing. By the time the Fed comes out with an announcement concerning a potential recession in the economy, it would be a good time to get aggressive and begin to put more investment into the stocks. You need to learn the reason why the economy and the stocks tend to peak at different times and the way you can structure a portfolio, so you can maximize the returns. Though it is good to keep in mind, the time in the market as opposed to timing the market would be the best investment approach.

    Defining and differentiating the market and the economy: Investors at the present include people such as asset managers, pension funds, banks, and insurance firms and they are the ones that collectively affect what is the market. The market is a reference to the capital markets that happens to be a marketplace for the investing parties to buy and sell securities like stocks, mutual
